What You’ll Learn: How A Prequalification Or Preapproval Might Affect Your Credit

EXPECTED READ TIME: 3 MINUTES

Homeowner has a nice ring to it, right? As you get closer to buying a home, there are a few steps you can take to help ensure you get a mortgage thats right for you, and ultimately, the home you want. Just remember, getting your credit checked is part of the process, and understanding what it encompasses will help as you pursue homeownership. Heres what you need to know about getting prequalified and preapproved for a mortgage and how a credit check can potentially affect your credit score.

What is prequalification vs. preapproval?

Getting prequalified and preapproved are two important steps in applying for a mortgage, but are you clear on what they mean? The difference in these terms usually lies in how your financial readiness is checked.

Your first step is prequalification, which means:

  • Your lender has typically pulled your credit score and asked for, but not yet verified your income.
  • You can inform a seller that your credit is good, and that if your income stands up to review, youll likely be qualified to purchase a home
  • Youll be provided with an approximate amount of how much you may be able to borrow

Preapproval, your second step:

  • Verifies not only your credit, but also your income and assets.
  • Involves completing a mortgage application and requires a credit history check.
  • Provides you with a specific loan amount you can borrow from your lender and potential interest rate figures

DOES A PRE-APPROVAL HURT MY CREDIT SCORE?

Once you have your preapproval letter, you may be wondering how long it lasts. Your income, credit history, interest rate think about all the different ways your finances can change after you get your letter. For this reason, a mortgage preapproval typically lasts for 60 to 90 days.

Once it expires, youll need to connect with your lender again with your updated paperwork and apply for a new preapproval letter. The good news is, this typically doesnt take too much time since they have most of your information on file. But bear in mind that re-applying requires another hard inquiry on your credit rating, and your credit score can be further impacted.

Is Prequalifying The Same As Getting Approved

While a person may prequalify for a loan, that doesnt mean they will be approved. Prequalification is given strictly based on what the person reports.

During the approval process, a potential borrowers application is examined in greater detail. Employment status, income and debt are verified during the approval process. Credit reports are also checked for things like a history of late payments or bankruptcies. If there are any discrepancies, or the lender comes across information they dont like, a loan can be denied. This is true even if prequalification was previously granted.

Having A Mortgage Can Improve Your Credit

A mortgage affects your credit score as long as it appears on your credit report. Managing this large, single debt well over the loan period can help improve your credit score.

Having a good mix of credit types demonstrates that you can handle different types of debt and can improve your score. A good credit mix might include a mortgage, a few credit cards, and a car loan. Too many credit cards can hurt your credit score, warns the Federal Trade Commission.

While its highly unlikely you’ll pay off your mortgage in a month, paying off credit cards in full every month can have big benefits for your credit score. In fact, thats one of the best ways to improve or maintain it, says the CFPB.

Making your monthly payments on time no matter what the credit type can help increase your score. Consider making an automatic monthly mortgage payment , so you never have to worry about remembering to make a payment on time.

Should I Apply For Multiple Conditional Or Pre

Does Getting Pre Approved For Car Loan Hurt Credit Score ...

When looking for the right financial product and the interest rate the advice is always to shop around, but when you apply for home loan pre-approvals the opposite is true. Applying for multiple conditional or pre-approvals can have a negative impact on your credit score.

Research is still important, but it should be done well before you formally apply for a conditional approval. A conditional approval should not form part of your research and comparison, rather you should only apply for a home loan conditional or pre-approval once you have decided on a suitable lender.

You can also ask your lender to make recommendations before they make a credit enquiry. This will help you to decide on the best lender without affecting your credit score. A mortgage broker is also helpful when it comes to finding the right lender. They can assess your situation and give you an idea of your borrowing capacity with lenders without making formal enquiries.

How Your Credit Score Affects Your Mortgage

While most homebuyers and homeowners know that their credit score impacts their chances of receiving a loan, many dont know how their credit score shapes the loan itself. Many lenders have a credit score minimum threshold youll need to cross before your application will be accepted , but borrowers between 620 and a perfect score of 850 may see very different rates and terms due to their score and history.

How Does Prequalification Affect Credit Scores

There are two types of credit inquiries that financial institutions run to determine whether a person qualifies for a loan. A soft credit inquiry, which is used during the prequalification process does not affect credit scores, so there is no risk in trying to find out whether youre at least in the ballpark for approval for a specific loan or credit card. Viewing your own credit scores and reports also counts as a soft inquiry.

A hard credit inquiry, which takes place when you actually apply for a loan or credit card, will have a negative impact on credit scores, although the impact will be temporary. Hard inquiries are made during the pre-approval or approval process, when the lender examines your credit report to determine whether there is anything that would make you a credit risk.

But what about shopping for a mortgage? Does getting prequalified for a mortgage hurt your credit score?

Just like other loans or credit cards, mortgage prequalification doesnt hurt your scores since its also based on a soft inquiry. Having your credit report evaluated is a mandatory and necessary part of the mortgage process, Bey said. Because of that fact alone, there would be no benefit to the bank or anybody involved in the transaction to punish the prospective buyer for having their credit evaluated by a bank.

Which Is Right For Me

First-time homebuyers are more likely to find that getting prequalified is helpful, especially when they are establishing their homebuying budget and want an idea of how much they might be able to borrow.

Preapproval can be extremely valuable when it comes time to make an offer on a house, especially in a competitive market where you might want to stand out among other potential buyers. Again, a seller will be more likely to consider you a serious buyer because you have had your finances and creditworthiness verified.

How Getting A Mortgage Loan Can Affect Your Credit Score

Do credit pulls hurt my credit? | Mortgage advice

When you apply for a loan, lenders make hard inquiries into your credit file to learn if you are a good credit risk. A hard inquiry affects your credit score because it looks at how recently and how often you apply for credit, according to the Consumer Financial Protection Bureau. However, your credit is not affected by the outcome of hard inquiries, CFPB reports.

The Impact Of Hard Inquiries Into Your Credit

Lenders often make multiple inquiries into your credit file when shopping for the best loan rates and terms for your situation. A hard inquiry into your credit can reduce your credit score by up to five points, less if you have a strong credit history, according to Experian, a major consumer credit reporting agency.

You wont rack up points on your credit score for each one, that is, if all of the inquiries are made within the same time period, usually 14 to 30 days. Instead, it counts as a single credit inquiry, Experian reports.

I am a 50 yr old woman who is coming out of a 30 yr marriage, I have a part time job that guarantees me 28-30 hours per week, I have had this one and only job, 14 months. Can you recommend any low income/first time home buyers programs in the Central Georgia area for me ?. I have good credit, low debt , and approximately 10 % down for a $55,000 for a home. Please point me in the right direction?

  • Colin Robertson

    Hi Katherine,

I am not familiar with loan programs in the state of Georgia, but perhaps contacting a local HUD-approved housing counselor might be a good starting point. Or the Georgia Department of Community Affairs. The lack of employment history could be a problem, but the more time that goes by the less thatll be a concern. Good luck!

  • Colin Robertson

    Hi Veronica,

If the 3 pre-approval letters are from three different lenders you may have a problem. If theyre all from one lender you may want to shop around a bit more and/or determine whats going with your credit and try to clean it up before reapplying to avoid the same result over and over again.

Borrowers arent obligated to borrow the full amount they prequalify for. Instead, prequalification allows borrowers to get an idea of the maximum amount they may be able to borrow.

Its important to look at your overall budget and determine how much debt you are comfortable taking on. Additionally, you dont have to stick with the first lender that prequalifies you. In fact, it is beneficial to shop around and compare loan and before selecting the one you want to apply for. That way, you get your best rate and terms available and avoid paying more than you must in the long run.

What Do Lenders Look At And Use To Process Your Pre

How does your credit score affect your mortgage pre ...

Lenders look at your credit report when completing your pre-qualification and pre-approval application process. As a borrower, you give your chosen lender the permission to access your credit score.

Remember, your credit report is a very powerful tool not just to measure your financial health but to also verify your identity. In fact, credit scores are used not just by banks and credit card companies but also by insurance groups and telecom firms.

There are two kinds of credit enquiries: hard and soft. A mortgage pre-approval is a hard enquiry, and can affect your credit score if done multiple times. Other checks that may be considered a hard enquiry are car loans, credit card application, or retail credit. Soft enquiries, on the other hand, include those checks done by employers, insurance companies, or by yourself.

Generally speaking, every enquiry will be recorded in your credit file the information includes the date of your enquiry, the lender, the amount you applied for, and the reason for the check.

Banks may not be happy to lend someone who made several enquiries over the recent months. However, if all your pre-approvals have gotten the green light and are recorded on your file, then banks might be satisfied with your credit standing. This is not always the case, though, as some banks do not report the go-ahead of pre-approvals.
